what is it exactly that goes on with your skin? is it the sodium, or the hydroxide that burns you? does it react with the fat on your body?

When talking about lye, you can't realy look at the sodium and hydroxide separately. You have to look at the solution as a whole containing sodium ions, hydroxide ions and water (actually, if you want to get really geeky about it, the water is actually hydroxide ions and hydronium ions in solution). Sodium hydroxide is a caustic chemical which readily dissolves protein, and emulsifies oils and fat. Its pH is vastly different from that of your body. The burning is caused when the pHs of you and the lye attempt to equilibrate.
